Abstract This article supplies evidence that, when making internal resource allocations, firms seek to minimize own-firm risk. When a firm seeks to minimize the risk (variance of return) to a portfolio of long-term investments, the correlations between various investments affect the allocation resources. A model is developed that is used to test the importance of covariance risk in the oil industry, with particular attention to the allocation of funds between investments in established and alternative energy sources. The empirical results suggest that covariance risk matters--some investments may be undertaken for their diversification properties.
